How can I set Media Player Classic so that new instances of the player are opened when a new file is opened. Right now, the newly opened video starts playing in the already opened instance.

Previous answers are just flitting around the problem. Go back into your filetypes list:
My Computer » Tools » Folder Options... » File Types
Browse to MP3, then select Advanced. Then make sure "Confirm open after download" is selected. Hopefully, your prompt will come up again. From there, you can choose to open or save the MP3 file again.
You'd probably want to first unselect "Always ask before opening this type of file" before you select Open. That way, it'll remember your Open action and stop asking for the prompt again.
Of course, if you ever change your mind, you can go back re-check the "Confirm open after download" checkbox in File Types.
No need to search for any other application. The awesome Media Player Classic has a built-in feature that remembers last viewing position of all supported media files. To enable this, go to View -> Options. In history section, check both 'remember dvd position' and 'remember file position' options, and save changes. Do note, MPC remembers position of only those files that are in the recent files list.

In the menu go to view->options->player
There's an option to set there to use the same windows or open multiple ones (with a visual representation so it's hard to miss).
I've checked this on MPC-HC 1.4, but it should be true to other version including the non HC.
