I noticed that if I turn on Do Not Disturb on the watch, it turns on on my phone and vice versa.
The same thing happens with Airplane mode.
However I noticed a thread on MacRumors saying that turning the phone's hardware mute switch to silent should also turn on mute on the watch. But this doesn't happen with mine.
Even with my phone on hardware mute, the watches sound is independently set, and doesn't turn on mute on the watch.
From the fact that the issue persists across multiple firmware updates, it's almost definitely a hardware or firmware issue.
My first guess would be some small amount of metallic debris in the dock connector. It's likely that connecting and disconnecting the usb connection forces the software to assume that there is nothing connected, until the next time the phone wakes, when it checks if it's connected to a passive audio-out adapter.
Some metallic debris in the dock connector could force the phone into thinking there is always a line-out adapter present.
Try cleaning the dock connector with compressed air or a soft brush, or look into it with bright light to see if there are any bent pins.
Open Settings on your iPhone and find the iCloud settings page.
Find Contacts in the list, and switch it on.
If your contacts are still in iCloud, they will sync back to your iPhone.
Also check in System Preferences/iCloud on your Mac, and make sure those settings are correct, with contacts turned on.
Check your settings in iTunes, paying close attention to anything regarding "Contacts" under iTunes info tab
