You are correct. From John Siracusa's extensive OS X 10.10 Yosemite review: (emphasis mine)
Upgrading is not mandatory, but iCloud Drive completely replaces the old “Documents & Data” item in the Yosemite’s iCloud preference pane. Applications like TextEdit and Preview won’t provide access to any form of iCloud document storage in Yosemite until iCloud Drive is enabled. You’ll be prompted to upgrade during the account setup process. If you decline, you can upgrade later by enabling iCloud Drive in the iCloud preference pane.
And Apple's KB page, specifically addressing iPhone 4 customers at the end:
iPhone 4 customers
iPhone 4 does not support iOS 8 or iCloud Drive. If you upgrade your iCloud account to iCloud Drive, you will not be able to use iCloud with Pages, Numbers, or Keynote on an iPhone 4. You’ll still be able to use the iWork apps on an iPhone 4, but without iCloud.
As for what you should do, I guess there aren't many counterintuitive answers here: Either get by without iCloud until you get a newer iPhone, or elect to use other syncing services like Dropbox, Box, or SpiderOak.

As Gabriel pointed out, this problem is NOT related to iCloud Keychain, but actually to Two-Factor Authentication. Unfortunately, this problem has not been solved even by iOS 10.0.2 released on Sep. 23rd yet. If you automatically turned on the authentication during your update to iOS 10x, here is the solution.
STEP 1: When you update the iOS, skip "approve the phone" by pushing the button of Cancel. You can retry it later.
STEP 2: Complete the iOS update by following the instruction.
STEP 3: Make sure that your Two-Factor Authentication is ON at this moment by either of the following options:
Option A) Read a notification email from Apple.
Option B) On your iPhone, go to [Settings] --> [iCloud] --> tap your profile of Apple ID --> Password & Security --> Two-Factor Authentication
STEP 4: Turn OFF the Two-Factor Authentication. During this process, you will be required to reset your Apple ID (iTunes & iCloud) password. But no worries, no date will be deleted. If you received the notification email about the Authentication, you will find a link of "turning off the Authentication" in the email.
STEP 5: After completing the Authentication OFF, retry "approve the phone" by going to
[Settings] --> the red flag. Without doing anything, your iPhone will be automatically and immediately approved. All set.
You can get the Two-Factor Authentication back ON anytime later if you wish.

I had the same problem. I actually had an old ipod associated with my account that I didn't realize and had to remove it.
Go to: https://appleid.apple.com And choose "Manage your Account".
Look at your devices and see if you have any old devices. If so, remove them. That is what worked for me.
